To reduce the actual size of the VHD on the host PC's physical hard drive you need to do two additional steps: precompact and compact. Precompacting is done in the VM using the provided tool. Compacting is done from the host PC with the VM not running.

Your speed issue isn't related to size, but more likely disk contention. You have 2 OSes using the same hard drive at the same time. Ideally, you'd get the best performance by moving your VM to a 2nd HDD. I have a 2nd HDD in my Dell for storing all my data and VMs.
